Loan Agreement Red Flags Every Borrower Should Check (India)

A loan agreement is dense, and lenders rarely walk you through the clauses that cost you. Before you sign for a personal, home, or auto loan in India, check these red flags.
1. Prepayment / foreclosure penalties
RBI bars foreclosure and prepayment charges on floating-rate term loans to individual borrowers. If your floating-rate loan agreement still has a prepayment penalty, that's a red flag — question it before signing.
2. High penal interest and acceleration
Check the penal interest charged on a missed EMI — it can be steep. Worse is an acceleration clause that lets the lender demand the entire outstanding on a single missed payment. Together they can turn one late EMI into a crisis.
3. Flat vs reducing-balance rate
A "flat" rate is charged on the full original principal for the whole tenure, so the true (reducing-balance) cost is much higher than the headline number — sometimes nearly double. Always ask for the effective annual rate (APR).
4. Hidden fees
Processing, documentation, administrative, cheque-bounce, statement, and swap charges add up. Flag large or vaguely-worded fees and ask for the total cost in writing.
5. Forced insurance bundling
Being required to buy insurance from the lender's partner as a condition of the loan is common but questionable. You can usually opt out or buy cover elsewhere — a red flag worth pushing back on.
6. Floating-rate resets & seizure rights
Understand how a floating rate resets (benchmark, spread, and whether your EMI or tenure changes), and — for secured loans — the lender's seizure rights. Vague, one-sided reset clauses are worth questioning.
